Quarterly Commentary

The second quarter of 2022 was another difficult period for global financial markets. Inflation readings across much of the world were at levels not seen in decades as supply chain bottlenecks persisted and the war in Ukraine increased pressure on rising energy and food prices. Central banks in many developed countries, including the United States and the United Kingdom, acted to counter inflation by raising short-term interest rates. The European Central Bank moved to end its asset purchases and indicated it would begin raising rates in July. Yields of U.S. Treasuries rose across the maturity spectrum, with more movement at the shorter end of the curve, given the prospect of more rate hikes by the Federal Reserve. The broad U.S. investment-grade bond market declined close to 5% (as measured by the Bloomberg U.S. Aggregate Float Adjusted Index). The S&P National AMT-Free Municipal Bond Index, the benchmark for Vanguard Tax-Exempt Bond Index Fund, returned ?2.91% for quarter. Tax-exempt bonds held up a little better than the broad U.S. taxable investment-grade bond market, which returned ?4.73%, as measured by the Bloomberg U.S. Aggregate Float Adjusted Index. In general, higher-quality bonds with shorter maturities held up the best. Revenue bonds, as a whole, fared worse than general obligation bonds. By sector, resource recovery, electric, and water and sewer bonds did the best, while hospital and housing lagged most. For the 12 months ended June 30, the fund's benchmark returned ?8.12%. Small deviations in the fund's performance versus that of its benchmark index may occur because of the fund's approach to approximating the index and temporary pricing differences between the fund and the index.

People and Process Vanguard Tax-Exempt Bond ETF seeks to track the S&P National AMT-Free Municipal Bond Index, which measures the performance of the investment-grade segment of the U.S. municipal bond market. The fund invests in investment-grade municipal bonds from issuers that are primarily state or local governments or agencies whose interest is exempt from U.S. federal income taxes and the federal alternative minimum tax. The fund's passive investment style uses a sampling technique to closely match key benchmark characteristics: sector weight, coupon, maturity, effective duration, convexity, and credit quality. Optimized sampling is designed to avoid the expense and impracticality of fully replicating the index. All of the fund's investments will be selected through the sampling process, and at least 80% of the fund's assets will be invested in securities held in the index. Under normal circumstances, at least 80% of the fund's assets will be invested in securities whose income will be exempt from federal income taxes and the federal AMT.
